This is the weird thing. When you choose what VST to use, such as AT3, the very first thing you do is:
1. rt click on an empty track to make it an audio track
2. press the FX button
3. Hit the "track" drop down and scroll all the way to the bottom and choose "input monitoring"
4. Hit the "plugin" drop down and choose AT3
I little strange but that's how it works. Of course you need to use ASIO with the 2 boxes checked as you mention.

Wow a little strange indeed John and thanks for finding that input monitoring all the way down at the bottom of the track drop down list. I was wondering why the output meters in AT3 was not showing anything even though I had Enable input monitoring selected in the Audio Set menu.
I also found out what the distorted sound is after I Record the track with the effect on it using the "Allow IM effects recording" in the Audio set menu. After recording the track it seems you must go back in the Audio Set menu and deselect the "Enable Input Monitoring" and then by pass AT3 and you will hear the real sound of the recorded track with the effect.
Anyway sure seems like a strange way to do this process.
Thanks
Brian
