Ironically I am using an audio-optimized version of WinXP.
All the non-essential stuff (just music-related essentials)
have been removed from the installation.

You say WMP is required for BIAB yet BIAB plays its midi and audio files perfectly on my system!
Only when trying to use this demo feature in the SP window do I have audio problems with BIAB.
